Having too much dry powder is the biggest challenge facing the private equity industry, a report has found.
More than a third of respondents in law firm Dechert’s 2022 Global Private Equity Outlook report said the amount of unspent capital has meant fiercer competition and higher entry prices.
“It’s extremely competitive. You almost have to pre-empt it in order to win,” said Markus Bolsinger, co-head of Dechert’s PE practice, in the report. “You have to pay at the very top end, and leaning on your existing relationships is becoming increasingly important.”
While it’s a familiar story that investors have grappled with over the years, the pandemic has “shifted things up a gear,” the report noted.
In US venture capital, fundraising through the third quarter of the year reached $96 billion, already surpassing the overall 2020 total of $85.8 billion, according to the PitchBook-NVCA Venture Monitor. US venture fundraising is expected to break the $100 billion mark in new capital before the end of the year.
Meanwhile, fundraising by PE firms in the first nine months of the year reached $535 billion, according to affiliate title Private Equity International’s third-quarter fundraising report – the highest raised for the period since 2008.
“It’s one of the hottest markets in terms of fundraising and deployment of funds that we’ve ever been in,” Christopher Field, a partner at Dechert, told PEI.
With high levels of fundraising, this has meant that GPs have their work cut out for them. This is a particular concern for EMEA respondents, 34 percent of whom said convincing their LPs that their capital will be put to work in a timely manner is the biggest fundraising challenge their firm is facing. That compares with 25 percent of Asia-Pacific GPs and 16 percent in North America.
A managing director of a Dutch PE firm said in the report: “It has taken time to convince investors that their capital will be put to work fast. We have been prepared with the potential target list and the valuation summary, but convincing investors has been most stressful.”
Field noted that the consequences of the pandemic have manifested themselves more overtly in European markets in terms of national slowdowns. “A consequence of that is GPs are concerned about deploying capital because there is greater risk that the market isn’t as uniformly lifting as it is in the US,” he said.
Along with having too much capital to deploy, region-specific factors are also a challenge for GPs over the next 12-18 months. This includes more scrutiny on foreign investment in Europe, higher corporate taxes in the US and China’s crackdown on tech and education sectors.
When it comes to the biggest challenges in dealmaking over the next year and a half, GPs said high tax rates, a potential recession and weak economic growth will impact the deal market.
As such, respondents indicated an increase in buyer termination clauses such as material adverse change mechanism, auto termination rights and the use of representations and warranties insurance.
Dechert gathered responses from 100 senior-level executives within PE firms with at least $500 million in AUM.
